Sound deadning Egg Foam - flaking and maybe hurting engine?

I've been very diligent with my boat, but know that on the Seadoo Sportster (95) that I own, the eggcrate foam dampinging material is very much creating alot of dust...

Not realizing that it was 'so much', until my mechanic said... well we just rebuit your motor 30 hours ago and it was 148 compression and now its down to the 120's... unless you got water in it, its likely this stuff is killing it.

Just a word of caution, and I've removed it painstakingly with a box cutter.
 
Wow that sounds strange. I'd pull the carbs on that engine. 120's isn't good and I'd expect to see piston/cylinder damage.
